What is a Strike Price in Options?

An option with a delta of 1.00 is so deep in-the-money that it essentially behaves like the stock itself. Examples would be call options very far below the current price and puts with strikes very high above it. Strike prices are important when trading options, because they can directly affect the amount of profit you make when exercising a call or put option. The strike price represents the amount of profit – or loss – you could make by exercising an option at the contract’s predetermined expiration date. But options trading can be risky and potentially expose you to higher losses.

  1. You can purchase options contracts with expiration dates that are very short-term, i.e. just a few days or weeks away.
  2. The strike price is a key variable of call and put options, which defines at which price the option holder can buy or sell the underlying security, respectively.
  3. For example, some higher-priced stocks may have strike prices in $5 increments ($100, $105, $110, etc.), while some stocks may have strike prices in $1 increments ($50, $51, $52, etc.).

What Determines an Options Value

In the screengrab below – taken from our trading platform – you can see our option deal ticket for the Dow Jones Industrial Average (Wall Street) for 24 September 2020. You’ll see that the price of options is affected by whether the strike price is currently closer or further away from the underlying market price – circled in red at the top. For a put option, the option becomes more valuable as the stock price falls below the strike price. However, the put option expires worthless if the stock price is above the strike price at expiration. For a call option, the option becomes more valuable as the stock price rises above the strike price.

If the underlying stock is trading at $45, the $50 put option has a $5 value. This is because the underlying stock is below the strike price of the put. Options contracts are derivatives that give the holders the right, but not the obligation, to buy or sell some underlying security at some point in the future at a pre-specified price. For call options, the strike price is where the security can be bought by the option holder; for put options, the strike price is the price at which the security can be sold. So, for example, whether you should buy a call option or a put option depends on whether you think the asset’s price will rise or fall over time. If you think the stock will continue to gain value, then you’d want to buy a call option with a strike price that’s below what you think the stock’s price will eventually reach.

What does an option deal ticket look like?

This would be an at-the-money option, capable of expiring either in profit or worthless. For this example, the share price rises to 125 – pushing the option to in-the-money status because the underlying price has surpassed the strike price of the contract. Assume that you have identified the stock on which you want to make an options trade. Your next step is to choose an options strategy, such as buying a call or writing a put. Then, the two most important considerations in determining the strike price are your risk tolerance and your desired risk-reward payoff. The strike price of an option is the price at which a put or call option can be exercised.

How we make money

Even if the stock’s price dips to $10 you could still sell your shares for $15 each to realize a profit of $5 per share. The number and range of strike prices per expiration vary depending on the dollar price of the underlying security and the demand for the security’s options contracts. For example, some higher-priced stocks may have strike prices in $5 increments ($100, $105, $110, etc.), while some stocks may have strike prices in $1 increments ($50, $51, $52, etc.). Your risk profile relates directly to the strike price when trading options.

This way, you can hedge your bets in case the stock’s price drops below the strike price. You might not make a lot of money with this strategy, but you can insulate yourself against significant losses. When buying call options, the strike price is the price at which can you buy the underlying asset if you decide to exercise your option. So for example, if you buy a call option contract with a strike price of $15 you’d have the opportunity to buy shares of the underlying stock at $15 each, regardless of the current share price.

While you’re thinking about all of that you also have to factor in the timing. You can purchase options contracts with expiration dates that are very short-term, i.e. just a few days or weeks away. Other options contracts may have expiration dates that are months or even years in the future. Trading options with us means that you’ll be speculating on the price of the option rising or falling, rather than buying or selling them directly. The price of call options rises as the underlying market increases in price, and a put option will increase in price as the underlying market falls. It does this because in both scenarios, the option will be approaching the strike price, meaning that the likelihood of the option expiring in the money is increasing.

In-the-money options have intrinsic value since they can be exercised at a strike price that is more favorable than the current market price, for a guaranteed profit. Out-of-the-money options do not have intrinsic value, but still contain extrinsic, or time value since the underlying may move to the strike before expiration. At-the-money options have strikes at or very close to the current market price and are often the most liquid and active contracts in a name. How to choose options based on strike price starts with understanding your personal risk tolerance. If you lean toward a more conservative approach, for example, you might look for call options that have a strike price that’s close to or just below the price a stock is trading for.

Definition and Examples of Strike Price

The strike price considerations here are a little different since investors have to choose between maximizing their premium income while minimizing the risk of the stock being “called” away. Therefore, let’s assume Carla writes the $27 calls, which fetched her a premium of $0.80. Finally, an option with a strike price at or very near to the current market price is known as at-the-money (ATM).
